If the folder doesn't exist, just make one. Then turn on texture replacement under a games settings > tools> developer tools.

You only need to put the iso tool folder into memstick/PSP/GAME, then launch the emu, from "File" select "Open from MS:/PSP/GAME", select the isotool eboot.pbp and update your game using the isotool feature.
